Hey guys, I am confused about this option in the Audio setup, does it mean you can listen to both the laptop's internal speaker and your headphone out at the same time? If yes, that is not working, I am only getting audio from the headphone out when I choose that option, any ideas please?

As stated on page 78 of the VDJ 8 User's Guide, it creates a master/headphones setup.
This is the standard DJ audio config. Your master output is what the audience hears, and the headphone output is for the DJ to cue (prelisten).
To do this, you need two separate independent stereo outputs. One for speakers, one for headphones.
A laptop will normally only have one, feeding the built in speakers. If you plug headphones into the laptop, this will cut off the internal speakers and the sound will be fed to the headphones. Completely normal for consumers, but no good for DJ use.

You will need two sound cards to achieve this configuration, one for the main output and one for the preview (headphones).

I would say yes. Plus I think the Hercules is actually recommended by Atomix for use with VDJ.
